I was playing with a tank who accidentally left before I could trade him an item he didn’t need. I invited him back to trade, but he couldn’t because he’s Alliance and I’m Horde. I don’t get this system—shouldn’t it allow trading since we were both eligible for the loot drop? It clearly says we should be able to trade it. What’s the deal?

You can only trade with the opposite faction inside an instance, so if you’re in the open world, it won’t work. You have to zone into a dungeon like the Rookery to make it happen. It’s annoying, but that’s just how they set it up.
Exactly, there’s no trading between factions in the open world. You need to be inside a dungeon to trade, hence why it didn’t work for you. It’s one of those weird restrictions they still have in place.
It’s not an intentional thing; it’s just a restriction that’s been around for a while. They are working on fixing a lot of these faction-related limitations, but it takes time.
Yeah, it’s definitely a weird limitation. While many restrictions have lifted, trading across factions outside of dungeons is annoying. They really should fix this.

Yeah, I ran into the same issue. Just have to go into a dungeon next time you’re trading.
